And here is the error message I get when I try to typeset everything with the Typeset option set to "TeX and DVI."

Stefan, if you give me an email address I'll send you the codes I use to get either psfrag to work or the hyperlink to work, the xfig generated eps graphic that requires psfrag, as well as the outputs I get.

Hyperlinks and psfrag
I'm not sure how to use both psfrag and create hyperlinks in a pdf output. Using TexShop I have the Typeset option at "TeX and DVI" and psfrag works fine. But to use package hyperref I have to set the Typeset option to "Pdftex" which gives me the proper hyperlink, but psfrag doesn't work. How can I ...

That did it. Thank you. Under TeXShop prefs in the Typesetting tab I changed the default script from Pdftex to Tex + DVI. I thought that was the first thing I tried and it didn't work, but apparently I was mistaken.

Stefan, thanks for your response.
I downloaded and installed the TeXLive Utility and ran Update All. Checking packages shows that psfrag is installed, so that doesn't appear to be the problem. What's the next thing I should check?

new psfrag install
I just installed mactex and texshop on an iMac running El Cap. This is the first time in 6yrs I've used LaTex and psfrag isn't working on files I have previously typeset successfully. I suspect there is a preference or path I have to specify, but I don't remember what it is. Can somebody please help?
